He is either found when you spawn in the toy land or the city, or he is on every map, he's just wandering around. If you get near him, he appears and he follows you until he gets into close proximity, and then he disappears and the screen flashes white.

He can appear anywhere. He rarely spawns in the Violence district though. He does actually spawn in Happy Land (Not Toy land) the most.

Just throwing it out there
If you run into the gray man and the screen flashes that messes up your dream results so if you had a crazy dream with dragons and the sun faces or something it would erase that and make the dream neutral or really close to it
