I'm trying to use a new avatar, but it won't work.

SMF v1's avatar script is loving cancer. You need to keep trying and compress and compress until it's accepted.

Try compressing the image or, if you're using Paint.net, try re-saving it and keep the file size as low as possible. Preferably below 5kb.

If it didn't give you an error, clear your cache. Otherwise, I don't know what else to tell you other than trying with different file types.

Used PNGGauntlet (a lossless PNG compressor) on it and got a file that's 60% of its original size (and yes, it does work).

You can blame the SMF devs for this kind of crap.
